What is NPS? A Simple Guide to the National Pension System in India

The National Pension System (NPS) is a government-backed retirement savings scheme designed to help individuals build a stable and predictable income after retirement. It is one of the most tax-efficient long-term investment options available in India.

NPS is regulated by the PFRDA (Pension Fund Regulatory and Development Authority) and is open to both salaried and self-employed individuals.

My Personal Experience with NPS (Ex-Banker Perspective)

I am an Ex-Banker and joined a government bank in 2014. It became compulsory for new government employees to open an NPS account.

Even after quitting my job, I continue to invest in NPS on my own. Today, NPS accounts can be opened completely online, and I have shared a detailed step-by-step video on how to do this on my YouTube channel.

Every month:

  • My PF contribution
  • Along with the employer’s matching contribution

was credited into my NPS Tier I account.

👉 Tier I accounts can be closed only at the age of 60
👉 There is also a Tier II account, which can be closed anytime and offers more flexibility

Over a 10-year period, my NPS investments have delivered an average return of around 10%, which is quite reasonable for a retirement-focused product.

For people who feel confused about:

  • Which stocks to invest in
  • How much to allocate between equity and bonds

NPS is an excellent solution.

Ramit Sethi, in his book I Will Teach You to Be Rich, explains how he invests by simply transferring money into an investment account that automatically allocates funds across different assets. While he refers to an American fund, NPS is the Indian equivalent, offering the same disciplined, automated approach—backed by regulation.

How NPS Works (In Simple Terms)

  • You invest money regularly until retirement
  • Your money is invested across:
    • Equity
    • Corporate Bonds
    • Government Securities

At Retirement (Age 60)

  • 60% of the corpus can be withdrawn
  • 40% must be used to purchase an annuity, which provides a monthly pension

Types of NPS Accounts

1. Tier I Account (Mandatory)

  • Locked until age 60
  • Eligible for tax benefits
  • Withdrawal restrictions apply

2. Tier II Account (Optional)

  • No lock-in period
  • No tax benefits
  • Works similar to a mutual fund
  • Offers better liquidity

NPS Investment Options

Asset Classes

  • Equity (E): Higher risk, higher return
  • Corporate Bonds (C): Moderate risk
  • Government Securities (G): Low risk
  • Alternative Assets (A): Limited exposure

Investment Choices

  • Auto Choice: Asset allocation automatically changes with age
  • Active Choice: You decide how much to invest in each asset class

Tax Benefits of NPS

For Salaried & Self-Employed Individuals

  • Section 80CCD(1):
Deduction up to ₹1.5 lakh (part of Section 80C)
  • Section 80CCD(1B):
Additional ₹50,000 deduction (exclusive NPS benefit)

👉 Total possible tax deduction: ₹2,00,000

Who Should Invest in NPS?

✔ Salaried employees in higher tax brackets
✔ Self-employed individuals without EPF
✔ Long-term retirement planners
✔ People looking for stable pension income

❌ Not ideal for short-term goals

Pros and Cons of NPS

Pros

  • Government regulated
  • Very low expense ratio
  • Excellent tax savings
  • Encourages disciplined retirement investing

Cons

  • Partial withdrawal restrictions
  • Mandatory annuity purchase
  • Not fully liquid before age 60
    (Tier II offers flexibility)

Final Thoughts

NPS is a solid retirement tool, especially for those who want a hands-off, disciplined, and tax-efficient investment approach.

If your goal is financial freedom with stable post-retirement income, NPS definitely deserves a place in your portfolio.
